Sometimes, the infighting becomes so intense that even the borrowers are confused about what their next move should be. In many cases, distressed businesses could be saved if only their creditors acted differently. So, for those who haven’t experienced previous downturns, and for those who may have forgotten: here we go again. The crisis has barely begun, but as Bloomberg aptly pointed out, you can already smell the blood of lenders turning on each other. Some funds are not just safeguarding their investments—they're also seeking to profit from the chaos by offering "capital solutions" to struggling companies, often at the expense of other creditors. Some creditors will try to negotiate more favorable terms, often at the expense of others. This is a crucial reminder to consider trading your position as a creditor. If we needed to indicate one huge transformation in the US financial market today, it would likely be the enormous swell of private credit, which is accumulating and predicted to surpass $15 trillion in the next few years. The movement has begun. As highlighted by Bloomberg (see below), the $1.7 trillion private credit industry is transforming itself into the world’s new banks, demonstrating a growing tolerance for the risks of lending to indebted companies. The stage is set: many firms just won't be able to refinance as their loans reach maturity, and the US market seems consistent in its tolerance to its ever-increasing debt levels. Unlike traditional banks, there is no tight inspection of risks and liquidity on non-bank lenders, and by definition, such private lenders can be more creative in underwriting credit, with less sensitivity to reputational risks when exercising their rights in events of default. However, we expect this shift to come with its own set of challenges. Among other issues, the appetite for deal flow will inevitably lead to higher levels of distressed debts. By their nature, private lenders will take risks that banks won't or can’t take. Also, the significant capital that private credit firms have raised and are ready to put to work will naturally push some managers to take even greater risks to capture larger market share, resulting in more distressed situations and more failures in the long run.
