When Hewlett Packard bought knowledge management software firm Autonomy, it didn’t realize it was paying billions more than the company was worth. The merger not only resulted in lawsuits, accusations of fraud and an $8.8bn impairment charge for HP - it also highlighted the importance of having a robust and accurate valuation process. Creating an accurate valuation process: 1) Pay attention to the details: HP commissioned KPMG to produce an 88 page financial due diligence report on Autonomy - the problem is they never actually read it. While just looking at the headlines is a fact of life in today's fast paced world, when millions of dollars are at stake, every detail counts. 2) Use the right methodology: In the words of Warren Buffet, “price is what you pay, value is  what you get”. Sellers are incentivised to obtain the highest sales price possible, and their advisors and their advisors are experts at positioning companies accordingly. Many venture investors recently learnt the hard way that just because some lenders had developed technology, their ability to create investor value remained unchanged. Valuing these lenders on revenue multiples, as if they were software companies, ultimately led to heavy losses 3) Be ready to walk away. A valuation is as much driven by human emotion as it is logic. Harvard Professor Max Bazzerman found that in most M&A transactions the buyers tended to overpay, for the simple reason that investors would fall in love with the deals they spent time on. However tempting it is to tweak the assumptions to make the valuation work, remember that sometimes the best investments are sometimes the ones you never make.
